What is a cost centre?
A part of the business for which you want to see the costs, such as a department, a branch or a team. By assigning each expense to such a unit, you can see where the money goes and who is responsible for it. Accountants call this a cost centre.
In practice
What it means for your SME
A wholesaler with a warehouse, a sales team and an office receives one rent invoice and one energy bill. The ledger account for premises shows one total, but nobody can see which part belongs to which unit. With cost centres you split those same costs by the place where they arise.
The difference from the ledger account is straightforward. The account says what kind of cost it is, such as rent, salaries or travel. The cost centre says where it was incurred. Together they give two views of the same posting, without the chart of accounts growing a separate account for every department.
This helps with keeping to budgets. The head of the sales team sees their own costs next to their own budget instead of the total for the whole company. As the business grows, or when you want to compare departments, a fixed structure keeps things orderly. In the profit and loss account you can then break costs down by cost centre.
A cost centre is a place in the organisation. If you want to see costs by product, project or order instead, you are looking at a cost object. In practice companies often use both: first the cost goes to the place, then to the thing it was incurred for.
What should you watch? Keep the list short and logical. A short list tells you more than a long one nobody understands. Agree who may create a new cost centre and post consistently. If a large share of invoices arrives without a cost centre, the reports cannot be trusted and nobody will take them seriously.
